The Workings of a Perpetual Inventory System Explained

Since a perpetual inventory system works by continuously updating inventory counts according to stock movements, there are double-entry transactions every time a sale is made. The first record is entered as a debit to accounts receivable and credit to sales. 

The second record is an inventory credit against a COGS debit. Here is a play-by-play on how the perpetual inventory system works.

When a product is sold, the inventory management system linked to the Point-Of-Sale system debits the main inventory and the change is reflected across all sales channels for information uniformity.  The system works faster with barcode scanners in tandem. Let’s explain this with an example. 

Say you’re in the business of selling t-shirts. A customer buys two blue colored shirts costing $10, i.e. 2 units of a single item with an order value of $20. At the time of picking, the picker scans each shirt’s barcode upon which the perpetual inventory system deducts it from the total inventory count and updates the income statement and balance sheet. The income statement here refers to the money paid by the customer, or credit to revenue which reflects in the balance sheet as cash or accounts receivable.  

 Update the Cost of goods sold automatically

The Cost of Goods Sold (COGS) has to be recalculated whenever a product is sold. Whenever a product is sold or received, the cost of goods sold (COGS) gets recalculated.Continuing from the same shirts example used previously, let’s assume the COGS (including material and labor cost) is $3 per unit. Every time a shirt is scanned, $2 is added to the overall COGs, making the overall COGS increase by $12.

Adjust Reorder points frequently

Based on history, the perpetual inventory system automatically adjusts reorder points in accordance with dips and surges in order to keep inventory levels optimal at all times. For example, if you’re selling Halloween themed shirts, you’ll notice a spike in demand for them in Q4 around that festive season. The system will raise the reorder threshold accordingly only around that time to keep sufficient reserves before the demand, prevent surpluses and stockouts. 

Automatically generate Purchase Orders

When an item hits its reorder point, the system auto-raises a new Purchase Order which is sent to your supplier, all without manual intervention. For example, as sales for Halloween shirts hit as you predicted and you’re running into the threshold, the system will send your supplier a new purchase order of X shirts at the X price to accommodate peak demand. The purchase transaction is recorded as different entries on the accounting and balance sheets. While it’s a debit to inventory, it will reflect as a cash credit or accounts receivable.  

 Received products are scanned into inventory

Inventory that is sent to your warehouse will be scanned by a warehouse worker using warehouse management systems which will then appear in your inventory dashboard. You can then make the item available for purchase on the sales channels that apply
